Monday September 12: Five things the markets are talking about

September trade has finally ushered in some volatility.

This month, the market has and will be focusing on Tier 1 central banks for direction (to come BoE, SNB, BoJ and Fed). To date, despite the lower for longer mantra across the board, its been the rhetoric thats managed to jolt the various asset classes from their slumber.

Late last week it was the ECBs turn. Despite holding pat on rates and stimulus measures, Draghi was decidedly more hawkish than many had expected in his commentary the ECB did not discuss extending its QE timeframe. Net result, global sovereign bonds sold off aggressively, yields rallied, pushing benchmark rates in Europe and the U.S up to levels not seen since the Brexit vote.

On Friday, the pressure was amplified by a more hawkish tone from a slate of Fed speakers (Rosengren and from the surprise dove Tarullo) that alarmed markets about the possibility the Fed could actually make its next rate move as early as next week. Stock markets have come under pressure and the big dollar has caught a global bid on higher rates.

    Yahoo! (YHOO) tumbled to the bottom of the S&P 500 today after the internet company reported another data breach,calling into question its merger with Verizon Communications (VZ).

    Yahoo!dropped 6.1% to $38.41 today, while the S&P 500 rose 0.4% to 2,262.03. Verizon Communications advanced 0.4% to $51.82.

    Evercore ISI’s Ken Sena and team contend the impact from the hacking is already priced in:

    As news further breaks that Verizon could be looking to scrap its proposed $4.83bn acquisition of Yahoo over the latest account hack (this time over 1bn accounts), we are adding that our own checks on the matter suggest that Verizon still sees a strong fit for Yahoo within their digital strategy and Yahoo indicated that Verizon had advanced knowledge of the circumstances pertaining to the recent hacking incident. Now, whether Verizon can find a way to absolve themselves from the liability of the hack, or simply receive a pricing concession, remains less clear. Nevertheless, Yahoos core business represents only 10% of our Yahoo target price of $39. Therefore, assuming a 20% lower value on the core, we are talking a 2% reduction in Yahoo shares. Further, with a 5% sell-off today, which in part reflects weakness in broader China equities, we see the hacking news as priced in. Moreover, as we weigh this news against the potential for a more favorable tax-rate assumption around Yahoos 15% stake in Alibaba (BABA), given some of the President-Elects stated tax reform objectives, we do not see reason to lower our target price on Yahoo! further…Our $39 target price is unchanged.

    Yahoo!’s market capitalization fell to $36.7 billion today from $39 billion yesterday. It reported a net loss of $4.4 billion on sales of $5 billion in 2015.

    Shares of Microchip Technology tumbled 7.5% to $61.23 today, while the S&P 500 declined 0.4% to 2,191.08. The SPDR S&P Semiconductor ETF (XSD) fell 4.8% to $52.29, while the VanEck Vectors Semiconductor ETF (SMH) dropped 4.8% to $67.68.

    Today’s slaughter comes two days after Microchip Technology narrowed its third-quarter guidance. Stifel’s Kevin Cassidy and team had the details:

    Microchip upwardly revised its December ending quarter…Non-GAAP EPS guidance was updated to $0.87 – $0.94 compared to $0.85 – $0.95 previously…The According to management, the upside is coming from better than expected integration of recent acquisitions. Management pointed out that significant gross margin improvements may be recognized as the inventory of higher cost products from the now closed Micrel fab is depleted. We have revised our revenue and non-GAAP earnings estimates and increased our 12-month target price to $70.

    Microchip Technology’s market capitalization fell to $13.2 billion from $14.3 billion yesterday. It report net income of $324 million on sales of $2.2 billion in fiscal 2016.

(NYSE: RTN) is a great backend play because of its drone-support platform. The Common Ground Control System is an open-format control station that can be used to control all manner of UAVs. I expect the system to be adapted for commercial/industrial use as well.

    As exciting as ITA’s drone exposure is, we also get a nice kicker with this ETF – defense spending.

MKS Instruments (MKSI) is a very interesting business which has made a great deal over the past year as it perfectly timed the acquisition of Newport, while the integration is ahead of schedule and brings larger financial benefits than has been anticipated. While shares have seen a +20% correction in recent weeks, momentum has been very strong as shares continue to trade with gains of 60% over the past year.

Given the great operational momentum, shares are not even that expensive. In fact, they look cheap at 11-13 times adjusted earnings, amidst a strong balance sheet. With 60% of sales now tied to the semiconductor sector, MKS remains a very cyclical play as cycles can be painful in terms of revenue and profit swings. As my estimates of average earnings power throughout the cycle is much lower than current earnings, I am not necessarily buying today’s cheap multiple, but remain a cautious investor, keeping a close eye on the developments.

MKS provides so-called process control solutions and has organized its business under three technologies. The company offers precise control, generation and control, and integrated solutions for complex technology problems.

Europe is fighting mad over the possibility of new U.S. sanctions targeting Russia.

The headlines read as if Brussels and Washington are breaking up after years of coordinated efforts to punish Moscow over the annexation of Crimea.

The rift is so severe that the European Commission, which feels its economic interests are under threat, has even hinted at retaliation if Congress moves forward without addressing its concerns.

Here’s what’s going on:

This is a diplomatic spat that boils down mostly to one issue: Natural gas.

Despite efforts to reduce its reliance on energy imported from Russia, roughly a third of the European Union’s natural gas still comes from the country.

Some of the relatively cheap gas is sent to Italy and France, but many nations in central and eastern Europe are far more reliant on supplies piped in from Russia.

Energy security is therefore highly politicized and an issue that Europe views as being off limits to interlopers — even close allies like the U.S.
